It is the simultaneous purchase and sale of currencies, securities, commodities, or other items to take advantage of differing prices in different markets or in order to reduce the risk of future price movements.

The time arbitrage is the purchase of securities on one market and their sale on another market to take advantage of a price difference between the two.

For example, futures expiry dates are different around the world, so an arbitrageur can buy or short sell in one region and sell or buy at higher prices in another region.

Arbitrage is a very common practice in the foreign exchange market. Many traders and hedge funds take advantage of arbitrage opportunities to make profits. The process has been simplified by many electronic markets (e.g. CME Globex) and automated trading systems (e.g, MetaTrader4).

The term "arbitrage" is derived from the French "arbitrer", meaning to decide between. The word arbitrage was once used solely for that purpose - i.e., to determine the fair market value of something, as opposed to what people were willing to pay or sell it for on a particular market. However, in modern use of the word, the word has taken on the meaning of exploiting price differences for profit, usually in reference to foreign exchange arbitrage.

Arbitrage is possible when one or more of these conditions are present:

When all three conditions are met at once, it is called triangular arbitrage. Also, the transaction generally must be reversible; if you buy something, you must be able to sell it.

Arbitrage is most commonly associated with the Forex (or "FX") markets, but these same principles apply in most financial instruments that trade on multiple exchanges; e.g., futures and stocks. For example, consider a situation where there are two correlated assets A and B which can be thought of as "currency pairs". The prices of A and B are denominated in terms of the same third currency (say USD) but they are not available to purchase or sell at exactly the same price; for example, one may be quoted with the USD as the numeraire whilst the other is quoted in terms of another currency. It is possible to simultaneously buy A and sell B for a riskfree profit by buying the first asset cheaply in terms of USD and at the same time, selling it expensively in terms of USD; this is called triangular arbitrage.

A triangle trade (a particular type of arbitrage) occurs with two currencies and their cross rate (e.g., EUR/USD and GBP/USD) — this is called a two-point arbitrage.
